Production and Insurance

The different stages/types of production, and the core principles that make insurance work.

Stages and types of production

Production is often classified into stages: extractive (obtaining raw materials directly from nature, like mining or farming), manufacturing/construction (converting raw materials into finished or semi-finished goods), and services (production of intangible things like banking or transport, rather than physical goods).

Principles of insurance

Insurance works by pooling risk: many people pay a relatively small, regular premium, and the pooled fund compensates the few who actually suffer the insured loss. For a valid insurance contract, key principles apply: insurable interest (the policyholder must genuinely stand to lose financially if the insured event happens -- you can't insure a stranger's house), utmost good faith (both parties must honestly disclose all relevant facts), and indemnity (compensation restores the policyholder to their financial position before the loss, not more).

Example 1: Explain why a person cannot take out a fire insurance policy on a neighbour's house that they have no financial stake in.

This would fail the principle of insurable interest -- insurance requires the policyholder to have a genuine financial stake that would cause them real loss if the insured event occurred. Without owning or having a financial interest in the neighbour's house, there's no genuine loss to insure against, and allowing such policies would create a dangerous incentive for the policyholder to cause the loss deliberately.
